Cash Value Life Insurance, Explained — Including Cash Value vs. Surrender Value

What Is Cash Value?
Cash value is the savings component inside a permanent life insurance policy. Part of each premium pays for the insurance; part goes into the cash value, which grows over time.
You can use it while you're alive: borrow against it, withdraw some, use it to pay premiums, or surrender the policy for it. When you pass away, your beneficiaries generally receive the death benefit.
Term life has no cash value. Whole life, universal life, indexed universal life (IUL), and final expense policies (which are small whole life policies) do.

Surrender value is cash value minus surrender charges and any loans. A simple illustration:

Five Ways to Use Cash Value
Policy loan
Borrow against it without a credit check. Interest accrues, and unpaid loans reduce the death benefit.
Withdrawal
Take part of it out for good. Reduces cash value and usually the death benefit.
Pay premiums
Some policies can use cash value to cover premiums for a while.
Surrender
Cancel the policy and receive the surrender value. Coverage ends, and taxes may apply on gains.
Exchange
Move it to another policy or annuity through a 1035 exchange, generally without current taxes. Review costs first.
Three Things to Know Before Using Cash Value
- Loans and withdrawals shrink the death benefit. Make sure your family will still have what they need.
- Don't let a policy with a loan lapse. If it does, the gain can become taxable income all at once.
- Don't surrender before comparing options. A reduced paid-up policy, a partial withdrawal, or a 1035 exchange may serve you better than canceling.
Cash Value Questions
Cash value is the amount that has built up inside the policy. Surrender value is what you'd actually receive if you canceled it today: the cash value minus any surrender charges and any outstanding loans. In the early years the gap can be large; after the surrender period, they're usually close.
Yes, from most permanent policies, through a withdrawal (partial surrender) or a policy loan. Both reduce the death benefit. Withdrawals up to what you've paid in are generally not taxed; loans are generally not taxed while the policy stays in force and isn't a modified endowment contract.
Growth inside the policy is tax-deferred. Taxes can apply if you surrender the policy for more than you paid in, if the policy lapses with a loan outstanding, or if it's a modified endowment contract (MEC). Talk with a tax professional about your situation.
No. Term life is pure protection for a set period. Some term policies can be converted to permanent coverage, which can build cash value.
It depends on the policy and how it's funded. Many policies show little surrender value in the first few years because of early costs and surrender charges. Whole life builds on a guaranteed schedule; universal and indexed universal life depend on premiums, charges, and credited interest.
